"To set the alarm" means to put on your alarm to sound at a particular time. The man is giving an excuse to his boss for why he is late. He explains that he set the alarm for seven (meaning he set it for seven people, not seven o'clock). Because there are eight people in his family, there weren't enough alarms and he didn't wake up.
